E-G Dilemma: Environmental Regulatory Pressure and Investment in Tax Havens

ABSTRACT

This study investigates the phenomenon of firms hedging environmental regulation costs through investments in tax havens. We match outward direct investment (ODI) data of Chinese manufacturing firms with their operational data and utilize the variation in provincial-level pollutant reduction targets to develop our difference-in-differences (DiD) empirical strategy. Our baseline results verify that stronger environmental regulatory pressure makes manufacturing firms more inclined to invest in tax havens to offset increased costs, which remains robust under a series of robustness checks. Mechanism tests further reveal that financial constraints and government-firm collusion act as internal and external incentives, respectively, for such tax haven investments, amplifying the main effect.
